Pairs Trading (Ratio Z-Score)

The rules, in plain English

Pairs trading bets on two related stocks moving back into line. This version watches the log price ratio of Coca-Cola and Pepsi, and when its z-score — a measure of how unusual the gap is — stretches too far, it goes long the laggard and short the leader, market-neutral. It profits if the gap closes, whichever way the overall market goes.

Honest verdict

Made money, but cash did better risk-adjusted (negative Sharpe)

This one finished ahead in raw dollars, but its Sharpe ratio was negative — meaning that, after adjusting for the ups and downs taken along the way, cash would have been the better risk-adjusted choice in the published test.

Worst drawdown in the published test: -23.6% — at its lowest point, a follower of this test would have been down that much from the peak before any recovery.
